Get a boot floppy, then follow these tips:

It doesnt really matter about autoexec as long as smartdrv.exe is included on the disk (http://www.iol.ie/~krakowangus/winnt.htm).

You should be able to run setup without smartdrv but the initial copying of files will take a very long time.

... or when you say running setup from the hard drive to you mean from an i386 folder on the harddrive by using winnt from a floppy or by using winnt32 from within windows.

i mean booting from a floppy into dos, then accessing the hardrive where the I386 folder already exists... Going to Winnt.exe and starting from there, but it stops at file copy. Before it starts it recommends Smart Drive.

Bob Cerelli's Win98SE or WinME Startup Floppy (http://www.onecomputerguy.com/install/floppies.htm#boot_floppy) is better than the Microsoft version.
One of the better things it does is to automatically load SMARTDRV as it boots. :)

but it stops at file copy
Seems to be a smardrv related issue:-

Setup Stops Responding (Hangs) During File Copy (http://support.microsoft.com/kb/296814)
