I am using windows xp. I wanted to know how is this possible

when a user inserts a pen drive windows will ask for password before connecting to the pen drive

I am not certain I am answering the question?
You can do this by encrypting the entire thumbdrive with a program like TrueCrypt or simply buying a Secure thumbdrive.
